I set up my wife's iPhone 4S yesterday using my iTunes account. All my contacts are now in her phone. Should we have set up her own account and can we do it now to remove the "phone merge"?

I would say yes. It is easy to correct it though. Go to settings general then store. Press apple I'd and it will say change I think. Unlike android u can change it. Sometimes for other features u need separate Ids too. But the benefit to using the same u can have the same music app purchases etc. U can select what u want that phone to back up as well so u both can have the same id still.
