Not possible on the droid 2. Google enabled this in android 2.2, but the special contacts manager that motorola has created doesn't provide for this.
Sorry

A poor work around is to use Google  "Gesture Search" .  Draw a "letter" and it brings up all contacts with that "letter".  Unfortunately the "letter" can be anywhere in the contacts name.

Out of curiosity, can you open the dialer and start typing a last name and the phone searches by this method?

For example

I want to call John Smith

I type in the dialer "SMI" to bring up all the contacts with "SMI" within the name.

I'm most definitely NOT a VZW employee. If a post answered your question, please mark it as the answer.

Is there another contact manager app that you have found that does this?

If you are in the contacts manager you can also long press the menu key, which brings up the keyboard and filter the list, but it's a a workaround at best.

Kinda... In the dialer if you go to the contacts tab you can, but it doesn't work on the dialer or recent tabs.

Long press of the menu button on the dialer tab shows the number keyboard by default. You can switch it, but typing still doesn't filter anything.

Hmmm...must be something unique to the HTC phones.  Good to know
